The problem is caused by the 'keyb' driver trying to talk to the raw keyboard. DOScmd doesn't attempt to emulate the keyboard, so the driver spins endlessly waiting for a response that never arrives. The simplest solution is to remove everything except 'setup' from the autoexec.bat on the install floppy, at which point you should be able to install DOS on your diskimage.
